{"id":356,"date":"2017-07-31T11:13:23","date_gmt":"2017-07-31T11:13:23","guid":{"rendered":"http:\/\/eulawenforcement.com\/?p=356"},"modified":"2019-03-24T18:28:00","modified_gmt":"2019-03-24T18:28:00","slug":"rating-esmas-accountability-for-its-enforcement-powers-aaa-status","status":"publish","type":"post","link":"https:\/\/eulawenforcement.com\/?p=356","title":{"rendered":"&#8216;Rating&#8217; ESMA\u2019s accountability for its enforcement powers: &#8216;AAA&#8217; status"},"content":{"rendered":"<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\">The European Securities and Markets Authority (<a href=\"https:\/\/www.esma.europa.eu\/\" target=\"_blank\" rel=\"noopener noreferrer\">ESMA<\/a>) is exclusively competent for the direct supervision of credit rating agencies (<a href=\"http:\/\/eur-lex.europa.eu\/legal-content\/EN\/TXT\/?uri=uriserv:OJ.L_.2011.145.01.0030.01.ENG&amp;toc=OJ:L:2011:145:TOC\" target=\"_blank\" rel=\"noopener noreferrer\">CRAs<\/a>) and trade repositories (<a href=\"http:\/\/eur-lex.europa.eu\/legal-content\/EN\/TXT\/?uri=celex%3A32012R0648\" target=\"_blank\" rel=\"noopener noreferrer\">TRs<\/a>). ESMA is in fact the <a href=\"https:\/\/www-cambridge-org.proxy.library.uu.nl\/core\/journals\/european-journal-of-risk-regulation\/article\/esma-inspecting-the-implications-for-judicial-control-under-shared-enforcement\/2A0094D740A746383D8830D2D1C977DC\" target=\"_blank\" rel=\"noopener noreferrer\">only<\/a> EU agency that can exercise monitoring, investigating and sanctioning powers by itself. However, the question rises whether ESMA also renders accountability for such powers. The delegation of enforcement powers to ESMA appears to have been coupled with the establishment of sufficient political and judicial accountability mechanisms. The accountability framework may thus be assigned \u2018AAA\u2019 status. <img loading=\"lazy\" decoding=\"async\" class=\"alignright size-medium wp-image-370\" src=\"https:\/\/eulawenforcement.com\/wp-content\/uploads\/2017\/07\/Screen-Shot-2017-07-29-at-14.43.37-269x300.png\" alt=\"\" width=\"269\" height=\"300\" srcset=\"https:\/\/eulawenforcement.com\/wp-content\/uploads\/2017\/07\/Screen-Shot-2017-07-29-at-14.43.37-269x300.png 269w, https:\/\/eulawenforcement.com\/wp-content\/uploads\/2017\/07\/Screen-Shot-2017-07-29-at-14.43.37.png 496w\" sizes=\"auto, (max-width: 269px) 85vw, 269px\" \/>However, if changes were to happen on the basis of the ongoing <a href=\"https:\/\/ec.europa.eu\/info\/consultations\/finance-2017-esas-operations_en\" target=\"_blank\" rel=\"noopener noreferrer\">revision<\/a> of the operations of the <a href=\"https:\/\/ec.europa.eu\/info\/business-economy-euro\/banking-and-finance\/financial-supervision-and-risk-management\/european-system-financial-supervision_en\" target=\"_blank\" rel=\"noopener noreferrer\">European Supervisory Authorities<\/a>, e.g. if ESMA&#8217;s direct supervisory powers would be extended to other areas of financial services, one important recommendation is to pair such delegation with appropriate changes to the accountability framework so that the \u2018AAA\u2019 status can be upheld.<\/span><\/p>\n<p><!--more--><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\"><strong>ESMA\u2019s enforcement process<\/strong><br \/>\nESMA monitors whether CRAs and TRs comply with EU law or not. If there is a suspicion that they don\u2019t, for instance when internal control mechanisms are not sound or record-keeping is not adequate, ESMA can investigate them. If a violation of EU law is found, ESMA can sanction the CRA or TR concerned, e.g. by imposing a fine of \u20ac1,24 million in its <a href=\"https:\/\/www.esma.europa.eu\/sites\/default\/files\/library\/esma71-99-466_esma_fines_moodys_eu1.24_million_for_credit_ratings_breaches.pdf\" target=\"_blank\" rel=\"noopener noreferrer\">most recent case<\/a> against Moody\u2019s.<\/span><\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-large wp-image-369\" src=\"https:\/\/eulawenforcement.com\/wp-content\/uploads\/2017\/07\/Screen-Shot-2017-07-29-at-14.43.54-1024x112.png\" alt=\"\" width=\"840\" height=\"92\" srcset=\"https:\/\/eulawenforcement.com\/wp-content\/uploads\/2017\/07\/Screen-Shot-2017-07-29-at-14.43.54-1024x112.png 1024w, https:\/\/eulawenforcement.com\/wp-content\/uploads\/2017\/07\/Screen-Shot-2017-07-29-at-14.43.54-300x33.png 300w, https:\/\/eulawenforcement.com\/wp-content\/uploads\/2017\/07\/Screen-Shot-2017-07-29-at-14.43.54-768x84.png 768w, https:\/\/eulawenforcement.com\/wp-content\/uploads\/2017\/07\/Screen-Shot-2017-07-29-at-14.43.54-1200x131.png 1200w, https:\/\/eulawenforcement.com\/wp-content\/uploads\/2017\/07\/Screen-Shot-2017-07-29-at-14.43.54.png 1224w\" sizes=\"auto, (max-width: 709px) 85vw, (max-width: 909px) 67vw, (max-width: 1362px) 62vw, 840px\" \/><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\">In the monitoring stage, individual officers at ESMA\u2019s Supervision Department are responsible for observing the <a href=\"file:\/\/\/C:\/Users\/Rijsb001\/AppData\/Local\/Google\/Chrome\/Downloads\/www.esma.europa.eu\/page\/List-registered-and-certified-CRAs\" target=\"_blank\" rel=\"noopener noreferrer\">registered CRAs<\/a> and <a href=\"https:\/\/www.esma.europa.eu\/supervision\/trade-repositories\/list-registered-trade-repositories\" target=\"_blank\" rel=\"noopener noreferrer\">registered TRs<\/a> on a regular basis to see that they are complying with the requirements under EMIR and the CRA Regulation. If the supervision team suspects infringements &#8211; such as transmitting information about upcoming rating actions to a parent company before it is made public &#8211; it starts to examine the matter: it may request information, carry out general investigations and conduct on-site inspections. If ESMA finds serious indications that one or more infringements possibly exist, an Independent Investigation Officer (IIO) will be appointed to investigate the matter. This is a person from within ESMA, but should act functionally independent.<br \/>\n<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\">In the investigation stage, the IIO examines the suspected infringements and may use the same powers as ESMA\u2019s supervision teams, i.e. requesting information, carrying out general investigations and conducting on-site inspections. The IIO submits a complete file with its findings to the <a href=\"https:\/\/www.esma.europa.eu\/about-esma\/governance\/board-supervisors-and-ncas\" target=\"_blank\" rel=\"noopener noreferrer\">Board of Supervisors of ESMA<\/a>.<br \/>\n<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\">In the sanctioning stage, the Board assesses whether it agrees with the IIO\u2019s findings, for instance as to which infringements have been committed; whether there is negligence or intent; and the legal and factual grounds on which the findings are based. ESMA\u2019s Board takes a final decision in which it decides i) whether the person under investigation did indeed commit one or more infringements and ii) whether it will impose a supervisory measure and\/or a fine. Interestingly, ESMA can thus impose penalties <a href=\"https:\/\/global.oup.com\/academic\/product\/eu-agencies-9780198784487?cc=nl&amp;lang=en&amp;\" target=\"_blank\" rel=\"noopener noreferrer\">without the involvement of the European Commission<\/a>. It is in fact the <a href=\"http:\/\/www.e-elgar.com\/shop\/law-enforcement-by-eu-authorities\" target=\"_blank\" rel=\"noopener noreferrer\">only<\/a> agency with a direct sanctioning power.<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\">So far, ESMA has completed five investigations which have resulted in action by the Board of Supervisors: issue of a <a href=\"https:\/\/www.esma.europa.eu\/sites\/default\/files\/library\/2015\/11\/2014-544_-_decision_supervisory_measure_articles_23e_and_24_of_regulation_1060-2009.pdf\" target=\"_blank\" rel=\"noopener noreferrer\">public notice<\/a> alone or in combination with a fine (<a href=\"https:\/\/www.esma.europa.eu\/sites\/default\/files\/library\/2015\/11\/2015-1048.pdf\" target=\"_blank\" rel=\"noopener noreferrer\">\u20ac30,000<\/a>, <a href=\"https:\/\/www.esma.europa.eu\/sites\/default\/files\/library\/2016-408_decision_to_adopt_a_supervisory_measure_-_public_notice_and_fine_-_dtcc_derivatives_repository_limited.pdf\" target=\"_blank\" rel=\"noopener noreferrer\">\u20ac64,000<\/a>, <a href=\"https:\/\/www.esma.europa.eu\/sites\/default\/files\/library\/2016-1131_decision_on_fitch.pdf\" target=\"_blank\" rel=\"noopener noreferrer\">\u20ac1.38 million<\/a> and <a href=\"https:\/\/www.esma.europa.eu\/sites\/default\/files\/library\/esma71-99-466_esma_fines_moodys_eu1.24_million_for_credit_ratings_breaches.pdf\" target=\"_blank\" rel=\"noopener noreferrer\">\u20ac1,24 million<\/a>). The low number of investigations could be explained by the fact that ESMA is a relatively young agency (<a href=\"http:\/\/eur-lex.europa.eu\/legal-content\/EN\/TXT\/?uri=celex%3A32010R1095\" target=\"_blank\" rel=\"noopener noreferrer\">since 2011 in operation<\/a>). Its first priorities have been internal organization and the completion of a single rulebook. Supervisory convergence is among <a href=\"https:\/\/www.esma.europa.eu\/sites\/default\/files\/library\/2015\/11\/2015-935_esma_strategic_orientation_2016-2020.pdf\" target=\"_blank\" rel=\"noopener noreferrer\">its new targets<\/a>.<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\"><strong>Cooperation with national authorities<\/strong><br \/>\nThe national supervisory authorities &#8211; like the <a href=\"https:\/\/www.fca.org.uk\/\">Financial Conduct Authority<\/a> in the UK &#8211; do not play a prominent role in enforcement action against CRAs or TRs. ESMA\u2019s counterparts at the national level have a right to be informed, their assistance may be requested by ESMA and ESMA may also delegate powers to the national authorities during both the monitoring and investigation stages. The relationship between ESMA and the national supervisory authorities is therefore hierarchical rather than parallel. If a national authority is engaged, it is as an agent of ESMA, and ESMA remains responsible for the national authority\u2019s actions.<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\"><strong>No gaps in the accountability framework<\/strong><br \/>\nThe fact that ESMA has exclusive supervisory powers over private entities calls for the need for effective accountability mechanisms, in order to prevent the agency from misusing its discretion.<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\"> <em>Political accountability<\/em><br \/>\nESMA is under political control with regard to its enforcement powers. ESMA reports annually in its <a href=\"https:\/\/www.esma.europa.eu\/sites\/default\/files\/library\/esma20-95-590_annual_report_2016.pdf\">general report<\/a> and <a href=\"https:\/\/www.esma.europa.eu\/press-news\/esma-news\/esma-publishes-2017-supervision-plan-cras-trade-repositories-and-3rd-country\">supervision report<\/a> about its supervisory approach and priorities as well as the use of its enforcement powers (information stage). The <a href=\"https:\/\/www.esma.europa.eu\/about-esma\/esma-in-short\/whos-who\">Chairperson<\/a> is required to make a statement at hearings of the Parliament and to answer any questions put by its members (discussion stage). Both the Chairperson and Executive Director also regularly provide speeches at parliamentary meetings, but this happens in an ad hoc manner without any formal obligation. ESMA faces the consequence of not having its Chairperson reappointed (rectification stage). Save for professional secrecy, independence does not appear to pose a barrier to the accountability of ESMA.<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\">There is no possibility to hold ESMA to account at the national level, although the Chairperson and Executive Director occasionally appear at <a href=\"http:\/\/publications.parliament.uk\/pa\/cm201012\/cmselect\/cmtreasy\/uc1866-i\/uc186601.htm\" target=\"_blank\" rel=\"noopener noreferrer\">public hearings<\/a> of national parliaments on a voluntary basis.<br \/>\n<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\"><em>Judicial accountability<\/em><br \/>\nESMA is also accountable in the Union courts for its enforcement powers. The national judge holds the agency to account with regard to the arbitrariness of its inspection or request for records of telephone and data traffic via an ex ante judicial authorisation mechanism. The national court receives the (requested) information from ESMA, discusses it, and ESMA faces the consequence of receiving an authorisation or not. One could however <a href=\"https:\/\/www-cambridge-org.proxy.library.uu.nl\/core\/journals\/european-journal-of-risk-regulation\/article\/esma-inspecting-the-implications-for-judicial-control-under-shared-enforcement\/2A0094D740A746383D8830D2D1C977DC\" target=\"_blank\" rel=\"noopener noreferrer\">criticise<\/a> the fact that there is no uniform rule obliging ESMA to ask for prior judicial authorization throughout the EU, because this is not required in all the Member States.<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\">In the case of ex post judicial control, the <a href=\"https:\/\/www.esma.europa.eu\/about-esma\/governance\/board-appeal\" target=\"_blank\" rel=\"noopener noreferrer\">ESA Board of Appeal<\/a> and the <a href=\"https:\/\/curia.europa.eu\/\" target=\"_blank\" rel=\"noopener noreferrer\">Court of Justice of the European Union<\/a> hold ESMA to account. They may do so with regard to the legality of ESMA\u2019s decisions to request information, to carry out a general investigation or to inspect, but also with regard to the agency\u2019s final decisions to impose supervisory measure(s) and\/or a fine. The ESA Board of Appeal reviews the written and oral observations from the parties, discusses them, and ESMA faces the consequence of having its decision remitted. In a similar vein, the CJEU receives information from both parties, discusses it, and ESMA faces the consequence of annulment of its decision.<br \/>\n<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\">All in all, there are <a href=\"http:\/\/www.e-elgar.com\/shop\/law-enforcement-by-eu-authorities\" target=\"_blank\" rel=\"noopener noreferrer\">no significant gaps<\/a> in the political and judicial accountability framework as organized in the legislative framework. The delegation of enforcement powers to ESMA appears to have been coupled with the establishment of sufficient accountability mechanisms. It may thus be assigned \u2018AAA\u2019 status.<br \/>\n<\/span><\/p>\n<p style=\"text-align: justify;\"><span style=\"font-family: tahoma, arial, helvetica, sans-serif; font-size: 12pt;\"><strong>The way forward<\/strong><br \/>\nESMA has repeatedly <a href=\"https:\/\/www.esma.europa.eu\/sites\/default\/files\/library\/esma70-708036281-19_letter_to_com_-_emir_review_and_sanctioning_powers.pdf\" target=\"_blank\" rel=\"noopener noreferrer\">suggested<\/a> that it should be entrusted with the power to impose higher fines on supervised entities in order to ensure effective supervision. Likewise, the agency has frequently asked to be entrusted with further supervisory responsibilities of other institutions or infrastructures of pan-European reach in order to reap the full benefits of a Capital Markets Union. These issues form part of the ongoing <a href=\"https:\/\/ec.europa.eu\/info\/consultations\/finance-2017-esas-operations_en\" target=\"_blank\" rel=\"noopener noreferrer\">revision<\/a> of the ESMA Regulation following the <a href=\"https:\/\/ec.europa.eu\/info\/sites\/info\/files\/2017-esas-operations-consultation-document_en.pdf\" target=\"_blank\" rel=\"noopener noreferrer\">Commission\u2019s consultation<\/a> on the operations of the three European Supervisory Authorities to which it received <a href=\"https:\/\/ec.europa.eu\/info\/sites\/info\/files\/2017-operations-esa-summary-of-responses_en.pdf\" target=\"_blank\" rel=\"noopener noreferrer\">227 responses<\/a>. The consultation gathered evidence on (1) tasks and powers; (2) governance; (3) supervisory architecture; and (4) funding. The results provide a basis for concrete and coherent action by way of a legislative initiative, if required.
